Right on direction, still down $1,500

Why nailing the earnings call still loses money — the IV crush trap.

A quick one this week, because it's the mistake that repeats every single earnings season.

Here's the setup. A trader buys ten 513 calls the night before earnings. The stock gaps up the next morning. He called the direction right. He still lost $1,500.

How? Because a call isn't a bet on direction. It's a bet on direction and speed, priced against what the market already expects.

The one insight: every option price is intrinsic value (how far in the money it is) plus extrinsic value (time and volatility — the hope part). Before earnings, implied volatility gets bid sky-high because nobody knows the number. You're buying the hope at its most expensive moment of the quarter. The second the report drops, that uncertainty is gone and IV crushes — say, from 85% down to 38 overnight. The premium you paid for not knowing evaporates.

In the example, the stock ran from 510 to 522 — up about 2.3%. Sounds like a win. But the options market had priced a 5% move, and that's what he paid for. The stock delivered less than half. His $12 call was worth about $10.50 the next morning. Right on direction, down $1,500.

The real bar was never "did it go up." It was "did it move more than the 5% I already paid for."

What a disciplined trader does: stop thinking up or down before earnings. Start thinking more or less than the expected move. Read the at-the-money straddle off the chain, that's the number to beat. If you still want to be long, use a spread so the option you sell absorbs some of the crush — or just wait for IV to reset and trade the clean move without paying the earnings tax.

This transfers to any known catalyst — FDA dates, Fed meetings, product launches. When everyone knows a catalyst is coming, the option is already expensive.

This is educational commentary, not personalized financial advice — do your own homework before you risk a dollar.
